Determine why you are trying to make money.

Before making an investment decision, determine what the purpose of the funds will be. For example, if you are planning to purchase a home in the near future with the help of a down payment, that money will have a very different "job" than money that you plan on using during retirement 30+ years down the road. Create a list of the amounts of cash you may require when you anticipate requiring them and how much cash you can save toward each goal.

Your timeline is important, because the cost of your investment can vary up and down. If you have a long-term goal, you will have more opportunity to recover from market swings. If you have a short-term goal, you may find yourself in a position where you cannot afford to take a hit right before you require the money. No one type of investment is "the best" for all individuals. When beginning investors develop their investment management strategy, they should consider who they are and what their goals are. Once those two things have been determined, they should select products that fit their needs.

Determine how much risk you can handle before determining what kind of returns you want.

An investor's decision to make an investment includes more than just the potential for profit. You should consider what might cause the value of the investment to drop, what the possible price changes might be, and if you will have access to your money if/when you need it. Additionally, it can help to be honest with yourself about your reactions to losing money. An investment plan that looks great in theory can become very difficult to implement if every time there is a downturn in the markets you want to pull out.

You don't need to learn everything about every type of investment product immediately. First, understand how there are fundamental differences among stocks (or shares), bonds, cash savings accounts and mutual funds (or investment funds). Next, consider what each of these options offers you as far as achieving your goals and your time frame. When you understand the concept of risk tolerance in wealth management, you will be able to make decisions that you will feel comfortable with as market conditions change.

Create an Effective Portfolio with a Specific Goal.

A portfolio is simply the collection of investments that you hold. When creating a portfolio, you decide what percentage of your total investment dollars will be allocated to various types of investments (asset allocation). Diversifying your portfolio is when you invest in several different areas (companies, sectors, or asset types) rather than focusing all your investment dollars in just one area. Diversification can reduce risk; however, it does not guarantee against losses.

If you buy a number of different funds but each one has essentially the same holdings as the others, then you will not have created a truly diversified portfolio. Instead of just buying a fund based on its popularity, look closely at what you already own and determine why each of those items is part of your overall investment strategy. Beginners who want to learn how to construct a diversified investment portfolio need to select a variety of funds that are aligned with their long-term financial objectives, rather than simply collecting funds because they are being touted by others.
